that's a tough one...

One of my favorite songs would be Jimi Hendrix's version of Bob Dylan's All Along The Watchtower.

My favorite cover of Jimi's version would be by the Dave Matthews Band.
probably steve earle- pancho and lefty. i think that's pretty much how it should sound.
The Band's cover of Marvin Gaye's "Baby Don't You Do It". They outdo one of the finest voices ever with their version. Marvin's was a little too mannered - you knew she wasn't going to go ahead and break his heart. The Band were begging and pleading and it really kicked the song into gear.
Honorable Mention - The Band's cover of Springsteen's "Atlantic City". I like the original, but I love the Bands take on it. I don't think Springsteen would have done it as well if he recorded it with the E-Street Band.
Also have to include any of the Stones covers up there. They're consistently great. Duh, they're the Stones!

I'm going to add a worst cover as well - Eric Clapton's acoustic version of Layla. He took one of the most devastating, heart wrenching blues songs of all time and turned it into a shuffle. Everytime I hear the original, the interplay with Clapton and Dwayne Allman cuts right through me. Of course it's Clapton's song and he can interpret as he wishes ---- but I wish he would put his Armani suits away and play it like he used to.
Worst band doing covers - anything by U2. And face it, The Dead were hit or miss as well.
A few covers I like:

Sugar covering "Armenia City In The Sky"
Creedence covering "I Heard It Through The Grapevine"
Anthrax covering "Parasite"

Can't really say I have a favorite and can probably think of a bunch more.
oh... and Uncle Tupelo's cover of "I Wanna Destroy You"
can't say it is my favorite song but I love Wilson Pickett's version of "Hey Jude." I also really like the Burrito Bros. version af "Dark end of the Street" Its those moments when you realize good songs are just good songs. I may be drunk but I think its true.
I'm with @skydigger. Hendrix's "Watchtower" is one of the best covers I've ever known.

Shawn Colvin has been doing Gnarls Barkley's "Crazy" in her live shows. The original is not one of my favorite songs, but the way she covers it makes the hairs on my arms stand up.

Ani DiFranco, years ago, recorded a version of Phil Ochs' "When I'm Gone," which is one of my very favorite songs, for an EP that I don't know if a whole lot of people heard. She filled it with filthy wet guitar and made it really haunting and kind of creepy - a completely different song. When I listen to Phil sing it now, he almost sounds like he's reaching for a more carefree emotion - odd, considering how his life panned out and what the song means, given his biography. She also recorded a really great version of Dylan's "Hurricane".

And does the entirety of Mermaid Avenue count?

I love a well-done cover tune, so I could go on. But maybe I'll save it and chime back in later.
I'm partial the Emmylou Harris' beautiful rendition of the Beatles' For No One.
So glad to see Hendrix' version of "Watchtower" listed by several of you. Everytime I hear it, I tell my son "...greatest cover ever." Although not in the same league as many of the covers listed above, I've always appreciated another Dillon cover - Johnny Winter's version of Highway 61 Revisited. And speaking of covers, check out (as I'm sure most of you have) John Doe and the Sadies' Country Club - an album of mostly covers. I particularly like their "Version of Stop the World and let Me Off" and "Night Life." I saw them live in Seattle last week -- the best show I've seen in years.

Absolute Favorite cover song, period - Everclear's version of Brown-Eyed Girl. Keeps the melody, phrasing, and all of the words and chorus the same as the original, but it ROCKS...
